Anyone has idea on how to change current calendar to have drop down list of years and months instead of arrows as it currently has?

Your could use the Low yearly archives plugin to generate the drop down list - http://gotolow.com/addons/low-yearly-archives

So what then? I can even use jQuery calendar for that purpose but I want to highligh dates when I have entries and not sure on how to do that. It is easy to do drop down or even to implement calendar but part where I have to highligh dates with entry is problem.

so as I see it I have 2 solutions:
    1. to use some nice calendar and somehow (still thinking of it how to do it) to highligh dates with entries or
    2. to use native calendar and to somehow filter it with drop down fields insted od current hyperlinks.

Have you looked at Solspace’s Calendar module, - http://www.solspace.com/software/detail/calendar/ - that may give you more flexibility with outputting date based information.
