I’m new to MSM and just about to build the second site. Where should the uploaded images physically be? Within the domain of the original installation, or on the new one?

You can really store them where ever PHP has write privileges , but my preference is to store them with the site that they belong to. Unless they are to be shared amongst multiple sites then put them at the top of the web root.
