Is there a way to change the way EE1 handles “forgot password” request? What I’m looking to achieve is that when a registered user click “forgot password”, he/she gets an email with a link to enter a new password, instead of the random created password.

Sorry, no. That would have to be an additional step, where your users log in with the new, temporary password and change it as desired.
