I’m overhauling a subscriber-only content site using EE, but have a dilemma with client’s existing subs database. About half of the current subscribers don’t have email addresses on file (I know!).

The plan is to put these subs into a distinct member group with a generic email address, so that when they first try to log in w/their existing username/password on the new site, they’d get a form to fill out that would gather their correct email address.

Is it possible to/How do I set up this form to both automatically update their member email address and change them to the regular subscriber group?

Solspace User would help you do this. You can subscribe user’s to specific groups using one of their form tags. And, you can basically have a conditional saying if member_group == this, then do this. So, I’d recommend getting User. It is a great little EE add-on that is so worth the price.
